I remember this one when it first appeared on the net (in fact, i might have been the one who first brought it to cryptozoology.com). There was also a big discussion thread about it on the Fortean Times forum (which i can no longer access since they changed their login software) if i remember rightly.

My suggestion at the time was that it could have been some form of Caecilian, as there are species of Caecilian which have very bright and striking blue eyes (in an otherwise featureless-looking head with nothing to distinguish it from their worm-like body). However, i now think this is unlikely because those particular species live exclusively in water, and, while there are burrowing caecilians, they have no externally visible eyes. (Burrowing creatures in general tend to either lack eyes or have very small, difficult to notice eyes, so something having big, very noticeable eyes is odd in a burrowing creature of any phylum.)

The only other thing that i am able to think of is some sort of caterpillar or other insect larva, some of which have "false eyes" (actually markings on the skin rather than sense organs of any sort) which can be made to "appear" or "disappear" by retracting the covering folds of skin. But at 2" thick with no visible limbs and only a small portion of the body outside the hole, it would have to be far larger than any known insect larva.

I know there were quite a few cryptid (and fortean/paranormal incident) reports from both French and American soldiers in the Indochina/Vietnam wars (including an Orang Pendek-like bipedal ape if i remember rightly). The Centre for Fortean Zoology seem to specialise in these sort of odd, obscure reports of stuff on the boundary betweeen cryptozoology and fortean/unexplained phenomena, so might be worth contacting in case there is anything relevant in their archives. I think this one remains unresolved though...

Wow, Gold, you sure know a lot about legless invertebrates! I am genuinely impressed, as they don't do a thing for me, and I wouldn't have the patience to study them. Good for you! :)

Goldstein, thank you very much! Holy-informative Batman! That's awesome! I'm glad somebody know what I'm talking about! I love all CZ stuff (with any legitimate sea monster report/sighting and mokele-mbembe being my favorites), but this was one thing that really stuck out to me as really odd. Like I said, I kinda passed it off as just another random nonsensical sighting, but after finding next to nothing on the internet about it... It had me interested even more.
Also, Ella I agree with you, this report seemed extremely genuine... which was another thing that stuck out to me. Some of these accounts I almost think to myself, "some people couldn't make this stuff up!"
